VAT is one of the most common areas where businesses make costly errors. While the rules might seem straightforward on paper, in practice, they are full of exceptions, deadlines, and definitions that can trip up even the most organised finance team. HMRC regularly identifies recurring mistakes during inspections, many of which could have been prevented with better processes and awareness.
Missing the VAT Registration Deadline
Businesses must register for VAT when their rolling 12-month taxable turnover exceeds the current threshold (£90,000 from 1 April 2024). One of the most common errors is treating this as a calendar-year check instead of a rolling monthly calculation. Missing the deadline can lead to backdated VAT bills and penalties.
Avoid it: Track turnover monthly using your accounting software or a simple spreadsheet. Set alerts when you approach the threshold so you can act promptly.
Applying the Wrong VAT Rate
From zero-rated children’s clothing to reduced-rate domestic energy, VAT rates vary depending on the product or service. Applying the wrong rate can result in underpaid VAT and interest charges, or overpaid VAT that may be unrecoverable if discovered too late.
Avoid it: Check the HMRC VAT rate guidance regularly and confirm the correct rate for new products or services before invoicing.
Poor VAT Invoicing
A valid VAT invoice must include specific details such as your VAT number, invoice date, and a clear breakdown of VAT charged. Missing or incorrect details can cause HMRC to disallow input tax claims from your customers, damaging your reputation and can also make your own records non-compliant.
Avoid it: Use invoice templates built into your accounting system and review them periodically to ensure they meet HMRC standards.
Reclaiming VAT on Ineligible or Non-Business Costs
VAT cannot be reclaimed on certain expenses, including most business entertainment costs and purchases not directly related to your taxable business activity. Reclaiming ineligible VAT is a common red flag for HMRC.
Avoid it: Familiarise yourself with HMRC’s input tax rules and flag non-reclaimable expenses in your accounting system.
Missing Filing and Payment Deadlines
Late submissions and payments attract penalties and interest. Under the VAT penalty points system, repeated late filings can lead to ongoing fines.
Avoid it: Set up automatic calendar reminders and ensure at least two people in the business know the key dates.
The Bottom Line
Most VAT mistakes are preventable with a proactive approach regular checks, good record-keeping, and up-to-date knowledge of VAT rules. The cost of getting it wrong can far outweigh the time it takes to get it right.
