Flat Rate VAT Scheme Explained – Is It Right for Your Business
The Flat Rate VAT Scheme is a simplified way for small businesses to work out how much VAT they owe HMRC. You apply a fixed percentage to your VAT‑inclusive turnover instead of calculating VAT on every sale and purchase. This can save time and reduce paperwork — but it isn’t right for everyone. Here’s how it works, who can use it, and when it’s a good idea.
How the Scheme Works
Under the Flat Rate Scheme, you continue charging your customers VAT at the standard rate (usually 20%). Instead of paying HMRC the difference between the VAT you charge and the VAT you reclaim, you pay a flat percentage of your gross turnover. This percentage depends on your business sector.
Example: If your quarterly turnover is £30,000 including VAT, and your sector rate is 14.5%, you pay HMRC £4,350. This amount is fixed by the percentage, regardless of how much VAT you’ve paid on expenses.
Eligibility Criteria
- Your VAT‑taxable turnover (excluding VAT) is £150,000 or less in the next 12 months.
- You haven’t used the scheme in the past 12 months.
- You’re not closely associated with another business.
You must leave the scheme if your total income (including VAT) goes over £230,000.
Advantages of the Scheme
- Simpler VAT returns – far less admin.
- Predictable VAT payments – you know the rate upfront.
- First‑year benefit – a 1% discount for your first year in the scheme.
Disadvantages of the Scheme
- No reclaim on most purchases – except certain capital assets over £2,000.
- Potentially higher VAT bill – if you have significant VAT‑able expenses.
- Limited Cost Trader rule – if you spend little on goods, you may have to use a higher 16.5% rate, which often removes the benefit.
Is It Right for Your Business?
The Flat Rate Scheme works well for service‑based businesses with low costs and straightforward transactions. If you buy stock or have large VAT‑able expenses, the standard VAT method might save you more money.
Tip: Run the numbers for both methods before applying — this ensures you choose the most cost‑effective approach.
Key Points
- The Flat Rate Scheme is a time‑saver but can cost more if you have high expenses.
- Your flat rate percentage depends on your business type.
- You can’t reclaim VAT on most purchases.
- Always compare it with the standard VAT scheme before joining.
